I have not cut one open yet, but I'm pretty sure it is an optical encoder.
I tried to detect magnetic fields from outside it and didn't find any. I
have pages describing the LEGO version and a homebrew version on my site:
http://www.plazaearth.com/usr/gasperi/lego.htm . It is well worth the $15.
